What is an Automated Market Maker (AMM)?

At its core, an AMM is a type of decentralized exchange (DEX) protocol that relies on mathematical formulas to determine the price of assets. Instead of using an order book like traditional exchanges, where buy and sell orders are matched between traders, AMMs use on-chain algorithms and liquidity pools to facilitate trades.

The Mechanism Behind AMMs

Liquidity Pools: The primary drivers of AMMs are liquidity pools. These pools are composed of reserves of two tokens. For instance, in a simple ETH/Dai pool, there might be a reserve of both ETH and Dai tokens. Anyone can contribute to these pools and become a liquidity provider. In return, they earn a share of the trading fees generated from the pool.

Pricing: The pricing of assets in AMMs is determined using specific mathematical formulas, the most common being the constant product formula, often represented as x * y = k, where x and y are the amounts of the two tokens in the liquidity pool, and k is a constant value. This equation ensures that the product of the quantities of the two tokens remains consistent, thus providing liquidity at every price level.
